War, disaster & big shocks

The difference between following and deciding

In February 2022 a war started in Ukraine. Within six months a bakery in Dhaka was paying more for flour, a cement plant's fuel bill had risen, and margins were squeezed at a great many companies on the DSE. This lesson is about that chain.

A distant event reaches your portfolio along specific routes, and the routes can be counted. It is not a mystery, it is a map, and knowing the map lets you ask questions instead of panicking at headlines.

At a glance

  • Shocks travel four ways: commodity prices, the dollar, demand, and capital flows.
  • For Bangladesh the largest route is commodity prices, because fuel and food are imported.
  • The second is export demand: a recession in Europe means fewer garment orders.
  • Every shock has winners and losers; it is never everybody losing.
  • Most shocks matter less than the first reaction and for longer.

The four routes

Figure

From a distant event to your portfolio

A war, a disaster, a recession, a policy change
Fuel, grain, fertiliser, metals
And the taka comes under pressure
Those without pricing power lose margin
That order is the real one, and it takes months
Prices move first and profits change later, so the first reaction is a guess rather than information.

The first is commodity prices. Bangladesh imports most of its fuel, edible oil, wheat, fertiliser and industrial inputs. When world prices rise every producer's costs rise, and those with little pricing power have their margins squeezed.

The second is the dollar. In global uncertainty investors move to dollars, so emerging currencies weaken. A weaker taka makes imports dearer still, doubling the effect of the first route.

The third is demand. Much of Bangladesh's exports go to Europe and the United States. A recession there means fewer clothes bought, so fewer orders, so factories run below capacity, so employment and income fall.

The fourth is capital flows. When foreign investors cut risk they pull money out of emerging markets. Foreign participation here is small, so this route is weak in Bangladesh and much stronger in India or Vietnam.

Who wins and who loses

Side by side

One shock, three different results

Every large shock redistributes. When oil rises, energy and power win and everything transport-dependent loses. When the dollar strengthens, exporters win and import-dependent producers lose. When food prices rise, agricultural processors are squeezed and input sellers do well.

That has a practical consequence: selling everything in a panic is nearly always wrong, because some part of your portfolio is probably winning.

The first reaction usually overshoots

On the first day or the first week of a large story the market overreacts, because nobody yet knows how big the effect actually is. People assume the worst and sell.

Over the following months the numbers arrive: how much costs actually rose, how many orders were actually lost. Then the price settles somewhere more reasonable. Which makes taking no decision on the day of a big story an almost always sensible rule.

The opposite mistake exists too and is discussed less: some shocks are durable and the market underweights them. A permanent rise in energy prices permanently changes a factory's cost structure. The question is always the same: did this event permanently change the earning power of this business, or is it a quarter or two?

What to watch in Bangladesh

  • World energy prices, because they enter almost everyone's costs.
  • Monthly remittance and export figures, because both are the supply of dollars.
  • Foreign exchange reserves, because a fall there puts pressure on the taka.
  • The state of the European and American economies, because that is where your factories' customers live.
  • Port and freight news, because supply chain shocks arrive that way.
